Salary and Wages - Employee
o Fixed amount of compensation regardless of how many hours worked = salary
o Eligible for bonuses if on salary

Tax Withholdings complete W-4 to indicate the right amount of withholding
o Withhold at single rate or at the married rate

W-2 summarizes taxable salary and wages, annual federal and state withholding, and is
generated on an annual basis
W-4 supplies withholding information to employer, generated by employee, remains
constant unless employee wants to make changes
Salary and Wages Employer
o Deduction of salary payments general
Employers compute taxable income either using the cash method or
accrual method
Cash deduct salary and wages when they are paid
Accrual deduct wages payable when earned
Compensation expense accrued is deductible if
Paid to an unrelated party
Paid within 2 ½ months of year end
Compensation expense is not deductible if
Paid to related party
Related party owns more than 50% of the value of the corporation
o After tax cost is less than before tax cost as the employer deducts salary and
FICA taxes
Deductible expenditure x (1 Marginal Tax rate)
o Limits on deduction must determine if the compensation is reasonable using the
facts and circumstances test
Must consider duties of the employee
Complexity of business
Amount of salary related to income of business
o $1,000,000 maximum of deduction per person
Applies to CEO, CFO, and three other highest compensated officers and
all covered employees
